Understanding Progressive Tax Brackets
In a progressive tax system, your income is divided into segments called tax brackets. Each bracket has its own tax rate, and only the income falling within that bracket is taxed at that rate. For instance, if the first $11,000 is taxed at 10% and the next $33,725 is taxed at 12%, someone earning $44,725 would pay $1,100 + $4,047 = $5,147 in total tax.
This is a common source of confusion โ many people believe that moving into a higher tax bracket means all their income is taxed at the higher rate. In reality, only the income above the bracket threshold is taxed at the higher rate. Your marginal tax rate is the rate on your last dollar earned, while your effective tax rate is the average rate you actually pay across all your income.
Tax deductions reduce your taxable income before the tax calculation. The standard deduction provides a set amount everyone can deduct, while itemized deductions (mortgage interest, charitable donations, state taxes) may be larger for some taxpayers. Tax credits, on the other hand, directly reduce your tax bill dollar for dollar and are generally more valuable than deductions of the same amount.
